Basis trading example
Basis Trading. A form of arbitrage in which one buys an investment vehicle while selling or selling short a similar investment vehicle. For example, one may buy a stock while selling a futures contract on the same stock. Alternatively, one may buy a put while selling a put on the same underlying asset for a different strike price. Basis is defined as the cash price minus the futures price. Example: Cash price $5.12 Futures price - $5.77 Basis - $ .65 In this case the basis is said to be 65 under the futures. In a basis contract you establish a price on the spread between the cash and the futures market. Grain Basis is the difference between the price of a commodity in the local market subtracted from the price of the commodity in the futures market. Let’s use corn as an example. It is April 10th and a farmer in Fargo, ND has corn in the bin and wants to sell. His price at the local elevator is $4.50 per bushel. Basis Trading is a strategy used by elevators (and some farmers) looking to take advantage of favorable basis prices by exploiting the difference between the cash and futures. Grain elevators buy and sell grain all year around. basis trading. Definition. An arbitrage strategy usually consisting of the purchase of a particular security and the sale of a similar security (often the purchase of a security and the sale of a corresponding futures contract). Basis trading is a financial trading strategy which consists of the purchase of a particular financial instrument or commodity and the sale of its related derivative (for example the purchase of a particular bond and the sale of a related futures contract ). Basis trading is done when the investor feels that

Basis is the difference between the local spot (cash) price and the futures market price for the time and delivery of the commodity. The futures market is important because it offers a buyer an opportunity to hedge and shift the price risk associated with the volatility of the asset. Typically, Basis is the difference between the futures and spot price. For the following examples I will use the BitMEX Bitcoin / USD 100x Leveraged 31 March 2017 Futures Contract, XBTH17. Each contract is worth $1 of Bitcoin. Basis is the difference between the futures price and your local cash price. For example, if the May futures contract is trading at $2.96 and the cash price is $2.63, the cash price is 33 cents under May ($2.63 - 2.96 = -33 cents). So the basis is -33 cents. Futures Basis. The basis reflects the relationship between cash price and futures price. (In futures trading, the term "cash" refers to the underlying product). The basis is obtained by subtracting the futures price from the cash price. The basis can be a positive or negative number. Basis risk is accepted in an attempt to hedge away price risk. As an example, if the current spot price of gold is $1190 and the price of gold in the June gold futures contract is $1195, then the basis, the differential, is $5.00. Basis risk is the risk that the futures price might not move in normal, For example, let's say an investor bought 10 shares of ABC company for a total investment of $1,000 plus $10 trading fee. The investor was paid dividends of $200 in year one and $400 in year two.
A strengthening basis works to a seller’s (or short hedger’s) advantage. Example 2: Weakening Basis Cash - March Corn Futures = Basis Jan 30 $2.60 - $2.30 = +$.30 Feb 15 $2.45 - $2.20 = +$.25 Mar 1 $2.50 - $2.35 = +$.15 From January 30 to February 15, the basis weakened, moving from 30 cents over to 25 cents over March corn futures.
